Why Auditors Reject Simplified Accrual Accounting for Gratuity

Arithmetic shortcuts (such as multiplying current salary by service years) ignore salary escalation, attrition decrements, and time value of money, leading to material misstatements and auditor qualification under Indian GAAP and IFRS.

The flaw of the arithmetic shortcut

Many emerging enterprises mistakenly estimate their gratuity liability using a simple formula: 15/26 × current basic salary × completed years of service. This approach fails to account for three fundamental actuarial mechanics:

First, it ignores future salary growth before eventual exit. Second, it does not factor in demographic attrition rates that determine whether an employee reaches the 5-year vesting cliff. Third, it fails to discount future cash outflows to present value.

The consequence is almost always a material distortion: understating liability for high-growth young workforces, and creating sudden P&L shocks when actual retirement payouts come due.

What is AS 15?

AS 15 (Employee Benefits) is the Indian accounting standard that explains how companies should account for employee benefits such as gratuity, leave encashment, pension and other long-term employee benefits. In simple terms, AS 15 ensures that a company's financial statements reflect not only the benefits it has already paid to employees, but also the obligations that are building up over time. This gives management, auditors and investors a more accurate picture of the company's financial position.
